I am using a 2540 dongle flashed with USB sniffer. SmartRF Sniffer detects packets from my target device up until a connection is complete, after that the sniffer stops detecting packets.

Yes I have read the "SmartRF Packet Sniffer User's Manual", is there a specific section I should review?
The radio configuration should control whether you follow a connection or not. Make sure your device isn't advertising on multiple channels. You can only listen to one at a time
Are you confident that you have the right initiator address? and are you sure you device is only advertising on channel 39? The connection could happen on 37 or 38. Also, unchecking that box will cause the sniffer to follow any connection, regardless of the address.
While you are using the BLE sniffer, set only one channel for the advertising in your peripheral device. And select the same channel in the BLE sniffer. Also make sure that you have started BLE sniffer before the advertising and scanning processes start.
